I have metacity with compositing enabled, I tried to disable compositing and Xephyr still does not start.
Thanks for the bug report. We have reviewed the information you have provided above, and there is some additional information we require that will be helpful in our diagnosis of this issue. Please, first of all, REMOVE nvidia proprietary drivers and make sure your computer is clean of all the bits it brought (see https://fedoraproject.org/wiki/Xorg/3rd_Party_Video_Drivers for instructions how to do it). We cannot work with binary-only drivers, and I would have to close this bug as CANTFIX otherwise (because, we really cannot fix something we have no idea how it works). Then please attach your X server config file (/etc/X11/xorg.conf) and X server log file (/var/log/Xorg.*.log) to the bug report as individual uncompressed file attachments using the bugzilla file attachment link below. Could you please also try to run without any /etc/X11/xorg.conf whatsoever and let X11 autodetect your display and video card? Attach to this bug /var/log/Xorg.0.log from this attempt as well, please. We will review this issue again once you've had a chance to attach this information. Thanks in advance.

I have the same kind of problems. I can't run without any /etc/X11/xorg.conf as the autoprobe for X server doesn't work for my machine. At the time being i am stuck with the vesa driver. I am attaching my /etc/X11/xorg.conf file and /var/log/Xorg.0.log (the newest one) if it is of any use.
I would still love to get the info from reporter.

I'm not sure to what breakage was referring the guy who wrote that wiki entry, but I hope the livna drivers don't do bad things, or at least they restore the system when uninstalled.
